New inheritance tax regulations scheduled for implementation in April 2027 will fundamentally alter how individuals utilise pension funds for wealth transfer. Under the proposed changes, most unused pension funds will be brought within the scope of inheritance tax, ending a long-standing practice where pensions served as a primary vehicle for passing wealth to the next generation. This shift is expected to place many individuals in difficult financial positions, particularly as families may not realise they are affected until it is too late to make necessary preparations.

The scale of the anticipated impact is substantial. Government estimates indicate that approximately 10,500 estates will pay inheritance tax for the first time in the 2027 to 2028 period. Additionally, a further 38,500 estates are expected to see their tax liabilities increase, with the average bill rising by around £34,000. While these figures are estimates, they highlight a significant change in the financial landscape for beneficiaries. The introduction of these rules creates a potential knowledge gap, as many families have historically planned their estates around the previous legislation. There is a risk that thousands of families will face unexpected tax liabilities during an already emotionally challenging time, exacerbated by the current cost of living crisis and the prevalence of households that are asset-rich but cash-poor.

The timing of these payments presents a specific cash-flow challenge for beneficiaries. Inheritance tax is generally due by the end of the sixth month after death, whereas beneficiaries may wait six to 12 months to receive their inheritance. Executors typically need to pay the tax or the first instalment before obtaining probate. Under the new rules, beneficiaries may only be able to access around half of the affected pension benefits for up to 15 months. This mismatch between the timing of the tax bill and the availability of funds means that families may inherit significant wealth on paper but have very little cash available to meet immediate financial obligations.

Despite the impending changes, families still have time to prepare. The recommended first step is to hold open conversations about inheritance plans, understand the likely composition of the estate, and locate important documents. It is crucial to establish whether the upcoming changes could create an inheritance tax liability. Seeking independent financial advice is also important to understand available payment arrangements and explore options for accessing funds. For instance, probate or inheritance loans can provide early access to part of the inheritance, preventing the need for hurried asset sales. The government is called upon to provide clarity, sufficient preparation time, and system flexibility to ensure that inheritance does not become an unnecessary financial burden for families unaware of the rules or unable to access their money when needed.
